Heat rises. Standing it upright allows the hot air to flow to the top and leave. If you set it sideways, the air can get stuck in the flat area before it's finally pushed out the sides.
Also, when you stand the console up, there is greater airflow that will come in contact with the case itself.

If you really want to improve airflow, stand it upright, and find something that's hollow and place the 360 on top of it. This opens the vents at the bottom to take in cold air. There are also two vents on both sides of the 360 at the top and bottom. This is good for cold air in at the bottom and hot air out at the top. And since cold air stays low and hot air goes to the top, it gives you plenty of better cooling than just laying it flat.
A lot of stuff I said was repeated multiple times. It's late and I don't feel like restructuring it to make more sense.
